Co-Volatility and Correlation Clustering : A Multivariate Correlated ARCH Framework

چکیده
We present a new, full multivariate framework for modelling the evolution of conditional correlation between financial asset returns. Our approach assumes that a vector of asset returns is shocked by a vector innovation process the covariance matrix of which is timedependent. We then employ an appropriate Cholesky decomposition of the asset covariance matrix which, when transformed using a Spherical decomposition allows for the modelling of conditional variances and correlations. The resulting asset covariance matrix is guaranteed to be positive definite at each point in time. We follow Christodoulakis and Satchell (2001) in designing conditionally autoregressive stochastic processes for the correlation coefficients and present analytical results for their distribution properties. Our approach allows for explicit out-of-sample forecasting of conditional correlations and generates a number of observed stylised facts such as time-varying correlations, persistence and correlation clustering, co-movement between correlation coefficients, correlation and volatility as well as between volatility processes (co-volatility). We also study analytically the co-movement between the elements of the asset covariance matrix which are shown to depend on their persistence parameters. We provide empirical evidence on a trivariate model using monthy data from Dow Jones Industrial, Nasdaq Composite and the 3-month US Trasury Bill yield which supports our theoretical arguments.

Volatility Dynamics of the Greater China Stock Markets: A Multivariate Asymmetric Approach
This paper examines the volatility dynamics of the greater China stock markets (Shanghai Aand Bshares, Shenzhen Aand B-shares, Taiwan, and Hong Kong) by employing a multivariate (tetravariate) framework that incorporates the features of asymmetries, persistence, and time-varying correlations, which are typically observed in stock markets of developed economies. Specifically, we introduce two ne...

Most studies on the asymmetric and non-linear properties of US business cycles exclude the dimension of asymmetric conditional volatility. Engle (1982) proposes an autoregressive conditional heteroskedasticity (ARCH) model to capture the time-varying volatility of inflation rates in the United Kingdom. Weiss (1984) finds evidence of ARCH in the US industrial production. The ARCH model is then e...

Tse (1998) propose a model which combines the fractionally integrated GARCH formulation of Baillie, Bollerslev and Mikkelsen (1996) with the asymmetric power ARCH speci cation of Ding, Granger and Engle (1993). This paper analyzes the applicability of a multivariate constant conditional correlation version of the model to national stock market returns for eight countries. We nd this multivaria...
متن کاملArtificial market model based on deterministic agents and derivation of limit of ARCH type process
We proposed an artificial market model based on deterministic agents which select their action depending on past price changes. Temporal development of market price fluctuations is calculated numerically. Probability density functions of market price changes have power tails. Autocorrelation coefficient of the changes has an anti-correlation, and autocorrelation coefficient of squared changes (...
متن کاملModeling the Conditional Volatility Asymmetry of Business Cycles in Four OECD Countries: A Multivariate GARCH Approach
There are many studies on the business cycle indicators in the past decades, but mostly focusing on the asymmetric and non-linear features of business cycles incorporated into the conditional mean equation rather than the conditional variance formulation. Recently, the hypothesis of volatility asymmetry in business cycle indicators has been re-examined by, for instance, Ho and Tsui (2003 and 20...
